I'd definitely do it closer to #1.
I might even make the cut-out on the dash a little smaller. I'd cut it very close to the knob humps. I'd bring that bottom line right up the edge of the present hole.
The smaller you go, the less shrinkage issues you have thus less work to finish it off.
