So what exactly does that mean? How does that happen, cracked head? What effect does this have on the engine?

It means either the head has a crack or the head gasket is blown. Pull the head & look @ the head gasket between each cylinder. If there's any area that looks like the material has been breached, that's your answer. No breaches.... have the heads checked @ a local shop.

For what it's worth..... If your going to do it, do it right. Pull both heads & replace both head gaskets @ the same time. If you can, get the heads 'rebuilt' or replace them w/the Vortec kit you mentioned earlier.

The residue that was on your finger does look suspect. If it's light in color, chances are it's a blown head gasket.

You need to see if there's coolant in any one of the cylinders. Too much coolant & the cylinder will 'hydraulic', which means it won't compress the combustion mixture as intended & can bend valves, rods, or do other general damage.

damn man, doesnt look so good. Good luck with the vortec stuff, should wake the truck up pretty good. How about a little clean up in the engine bay
I have a set of long tubes you could put on that thing too if you are interested. I took them off when I did the 5.3 swap in my truck.
